Dual income families with little time can go online and do their grocery shopping in a matter of minutes. Consumers can browse the aisles on their home computer and place orders online, by fax machine or by telephone. THE BACKGROUND When FreshDirect was founded in 1999 — in those euphoric days before the Internet bubble burst — the idea of an online grocer in New York City seemed promising. The company would not only sell just farm-fresh food, it would sell time and convenience, too. FreshDirect started building its 300,000-square-foot headquarters and packing plant in 2000 in the Long Island City section of Queens and made its first deliveries two years later. But little went as planned. “We broke too many eggs,” said Richard S. Braddock, who would become the company’s chairman in 2005 and its chief executive in 2008. “We showed up with thawed ice cream. We bruised the produce. We delivered late. We missed boxes. We didn’t remediate your service issues.” During FreshDirect’s formative years, the only thing that kept the company alive was its ability to churn through customers. ...Indivisibilities and the Spreading of Fixed Costs The most common source of economies of scale is the spreading of fixed costs over an ever-greater volume of output. Fixed costs arise when there are indivisibilities in the production process. Indivisibility simply means that an input cannot be scaled down below a certain minimum size, even when the level of output is very small. Web-based grocery stores such as Peapod and Webvan were once thought to have unlimited growth potential, but their enthusiasts failed to appreciate the challenge of indivisibilities. Webvan once shipped groceries from its Chicago warehouse to suburbs throughout Chicagoland. To ship to a suburb such as Highland Park, Webvan required a truck, driver, and fuel. The amount that Webvan paid for these inputs was largely independent of whether it delivered to 1 household or 10. Webvan was unable to generate substantial business in Highland Park (or other Illinois communities, for that matter), so it sent its trucks virtually empty. Webvan was unable to charge enough to recoup its fixed costs and went bankrupt. Peapod faces the same problem today, but it does enough business in densely populated neighborhoods in downtown Chicago to survive.
